Market risk is the risk of financial loss arising from adverse movements in market prices, including equity prices, interest rates, foreign exchange rates, and commodity prices. It is a systematic risk that affects all participants in financial markets and cannot be fully eliminated through diversification within a single asset class.

For hedge funds, managing market risk involves not just hedging directional exposures but also understanding second-order risks such as vega (volatility risk), gamma (rate-of-change-of-delta risk), and correlation risk. A fund may be market-risk-neutral with respect to first-order exposures but carry significant embedded market risk in the correlations between its positions — risk that materializes when crisis-era correlations diverge from normal-period estimates.
