A Total Return Swap (TRS) is an over-the-counter derivative contract in which one party (the total return payer) agrees to pay the total economic return of a reference asset—including price appreciation, dividends or coupons, and any capital gains—to the other party (the total return receiver), who in exchange pays a floating rate (typically SOFR or LIBOR plus a spread) on the notional amount. The accounting and regulatory treatment of TRS creates both utility and systemic risk. Under IFRS and US GAAP, TRS may qualify for off-balance-sheet treatment for the receiver, since legal title to the reference asset remains with the payer. This off-balance-sheet characteristic reduces the receiver's reported leverage metrics, enabling funds and institutions to maintain higher economic leverage than their regulatory capital ratios would otherwise permit. The Archegos Capital Management collapse in March 2021 illustrated the dangerous consequences of this opacity: Archegos had accumulated multi-billion-dollar TRS positions in a small number of concentrated equity names with multiple prime broker counterparties, none of whom could see the aggregate positions held by Archegos with competitors. When Archegos was unable to meet margin calls as positions moved against it, the concurrent forced liquidation by multiple banks of the underlying reference assets caused a catastrophic decline in those stocks, with individual banks suffering losses ranging from $2.9 billion (Nomura) to $5.5 billion (Credit Suisse).
